Well... that PC is about what mine has... I have less ram, but a better Graphics Card, and Oblivion runs great on my PC...
However, I also use XP.
I would suggest getting a new Graphics Gard (GeForce 7 or 8 Series) and another Gig of RAM.
I don't know a lot about CPUs... so I'll let others advise you on that.
